What Is a Low-Float Stock vs. a Penny Stock?
These two terms are frequently used together but describe different characteristics. Understanding the distinction matters because the risks they each introduce are partly separate — and when both apply simultaneously, the combined effect is larger than either alone.
Float
Float is the number of shares of a company that are available for trading by the public, calculated by subtracting closely held shares — insider holdings, restricted shares, and shares held by institutional owners who have filed as controlling shareholders — from total shares outstanding. A stock's float determines how much supply is realistically available for both buyers and short sellers at any given time.
There is no universal threshold that officially defines a stock as "low-float," but practitioners commonly treat stocks with fewer than 10 to 20 million tradeable shares as low-float for risk assessment purposes. Context matters here. A $50 stock with 8 million float behaves differently from a $0.40 stock with the same float. At $50, the dollar-value of that float is $400 million — a meaningful amount that can attract institutional participation and support a real borrow market. At $0.40, an 8-million-share float represents a total market value of $3.2 million, with a borrow pool that can be measured in thousands of shares, not millions.
Penny Stock
The SEC broadly uses $5 or below as the threshold for regulatory definitions related to penny stocks, but practitioners in the short-selling community often use $1 or below as the operative definition. The important characteristic is not the price level alone but the combination of low price, low float, thin trading volume, and minimal institutional presence that typically accompanies very low-priced stocks.
A $2 stock with 15 million float may qualify as a "penny stock" by price but is not particularly low-float. A $15 stock with 2 million float is genuinely low-float but not a penny stock. These risks are not hypothetical edge cases. In low-float and penny stock names, most of them are recurring features of the trading environment rather than rare contingencies.

Violent short squeezes. With few shares available to borrow and high short interest, even a modest volume surge can force covering that drives the price far beyond what fundamental analysis would suggest. In a liquid large-cap stock, a short squeeze may push price up 10% to 20% before supply-side pressure absorbs the buying. In a low-float stock where the entire float could theoretically be purchased by a relatively small amount of capital, there is no practical ceiling on how high the price can go before covering pressure subsides. Short sellers who need to exit simultaneously compete against each other for the same thin supply of shares — each wave of covering fuels the next.

Extreme borrow rates. Hard-to-borrow low-float stocks can carry annualized borrow rates of 50%, 100%, 200%, or more.
Hypothetical example — for education only.
At 100% annualized, a 30-day hold costs roughly one-twelfth of the position's value in borrow fees alone. A position entered at $1.00 per share that remains flat for 30 days carries a borrow cost of approximately $0.083 per share before the trade has moved at all. Share recalls. Lenders can recall shares at any time for any reason — because they want to sell, because they no longer wish to lend, or for reasons they are under no obligation to disclose. In low-float stocks, the lending pool is small. During a halt, a short seller cannot cover. When trading resumes, the stock may open at a dramatically different price, in either direction, and the trader has had no ability to react during the intervening period. Float vs. Penny Stock: How the Risks Interact
Each risk above exists in some degree in any short position. What makes low-float penny stocks unusual is that the risks do not appear in isolation — they compound each other in ways that make the combined profile substantially worse than any individual risk would suggest.
When both conditions apply simultaneously — very low float and very low price — the typical result is a set of characteristics that reinforce every item on the list above:
- Thin float means the borrow pool is small, which increases recall risk, locate unavailability, and the severity of forced buy-ins.
- Low price means the stock is outside the territory where institutional investors and analysts routinely operate, which reduces information quality and increases manipulation risk.
- The combination of both typically means no options market, which removes the only structural tool available for hedging or defining risk on the downside.

The result is a category where borrow can evaporate overnight, margin requirements can be raised retroactively, the position cannot be hedged, the underlying financial data may not be trustworthy, and the stock can gap 100% before the next session opens — all at the same time. No single one of these features is unique to low-float penny stocks, but the reliable co-occurrence of all of them in the same name is what makes this category materially different from other short-selling environments.
Position Sizing Considerations
Because the potential for sudden large adverse moves is much higher in low-float and penny stocks than in large, liquid short candidates, position sizing must reflect the true worst-case scenario — not the typical expected move. Standard position-sizing approaches that work well in liquid markets can be dangerously optimistic when applied without adjustment to this asset class.
In a liquid large-cap short, a "worst case" overnight scenario might be a 5% to 10% gap up on unexpected news. In a low-float penny stock, the realistic worst case is a 100% or larger overnight gap — and it is not an extreme contingency in this category. It is a recurring event. Regulatory halts, sudden promotional campaigns, and gap-ups on thin pre-market volume all produce this outcome regularly. Position size should be set as though a 100% adverse move overnight is genuinely possible, not as a theoretical extreme.
This does not mean low-float penny stocks cannot be shorted at all, but it does mean the dollar size of any individual position should be small enough that a 100% adverse move — a complete doubling of the stock's price — remains within the trader's ability to absorb without threatening the overall account or triggering a margin call that forces covering at the worst possible moment. - What is the current borrow utilization? If utilization is near 100%, the available lending pool is nearly exhausted. Locate availability at high utilization is fragile — a single lender reducing their participation can eliminate the entire remaining supply.
- What is the current short interest as a percentage of float? High short interest in a low-float stock compounds squeeze risk dramatically. If 30% or more of the float is already sold short, the number of participants who would need to buy simultaneously to cause a squeeze is smaller, not larger.
- Is this stock exchange-listed or OTC/pink sheet? OTC and pink-sheet names have weaker disclosure requirements, thinner trading, higher manipulation risk, and more restrictive short-selling policies at most brokers. - Does the stock have listed options? If not, there is no straightforward way to define and cap risk on the downside, and no mechanism for using a collar or put spread to express a time-bounded view rather than an open-ended one.
- What is the realistic worst-case overnight scenario, and can my account absorb it while staying within margin requirements? Calculate the dollar impact of a 100% adverse overnight move and confirm that this loss is within acceptable parameters before entering — not after the move has already happened.
- Is there an upcoming news catalyst that could trigger a violent move? Regulatory decisions, earnings announcements, contract news, or promotional activity can all produce sudden large moves. Holding a short position through a binary catalyst event in a low-float stock is a different risk profile than holding it in a period of quiet trading.
- What is my exit trigger if the trade moves against me, and is that exit liquid enough to execute at or near that price? In thinly traded stocks, a stop order placed at a specific price may execute at a significantly worse price if the stock gaps through the stop level without trading at it. Confirm that the intended exit mechanism is realistic given the stock's actual trading characteristics.
