Why Is Crypto Tax Recordkeeping Difficult?

Crypto activity commonly spans multiple systems that do not communicate with each other and do not share a common data format: centralized exchanges, self-custody software wallets, hardware wallets, decentralized exchanges, lending protocols, staking platforms and validator nodes, NFT marketplaces, blockchain bridges, payment processors, and token launch platforms. Each stores data differently, uses different identifiers for the same asset, and may not retain records indefinitely.

One economic action frequently generates multiple technical records. A user depositing assets into a DeFi protocol might see: an on-chain approval transaction; a transfer of the asset to a smart contract; the protocol's internal deposit event; a receipt token minted to the depositor's address; a fee paid in a third asset; a reward claim transaction; a withdrawal transaction; and a receipt-token burn — eight distinct blockchain records for what the user experienced as a single economic action. Each record must be matched to the others, and then the set must be classified as a whole.

Transfers between the same user's own wallets look identical on-chain to sales, gifts, or payments. A withdrawal from one account and a deposit to another, with slightly different quantities due to a fee, is indistinguishable from a disposal without the ownership and address metadata that the chain does not store. That metadata must come from the taxpayer's own records.

Which Crypto Activities Are Usually Not Taxable by Themselves?

Several common crypto activities are generally not treated as taxable disposals or income events under current U.S. federal tax principles, based on how the IRS treats property transactions:

None of these activities eliminate the need for records. A transfer between owned wallets still requires documentation of both addresses' ownership so the transaction is not later mistaken for a sale. Original acquisition records for a gifted asset are essential because the donor's basis carries over to the recipient and will be needed when the asset is eventually disposed of.

How Are Crypto Gain and Loss Calculated?

The basic formula for capital gain or loss follows the same structure used for other property disposals:

Gain or loss = amount realized − adjusted basis

A positive result is gain; a negative result is loss. Whether the gain or loss is short-term or long-term depends on the holding period of the specific units sold. Short-term capital gain (assets held one year or less) is taxed at ordinary income rates. Long-term capital gain (assets held more than one year) may be eligible for preferential rates under applicable tax law.

What Is Cost Basis?

Adjusted basis is the taxpayer's tax cost in an asset, adjusted for items that increase it (qualifying acquisition costs) or decrease it (deductions, returns of capital, or other adjustments). For a crypto asset purchased for cash, the starting basis is generally the cash paid, plus qualifying acquisition costs.

Amount realized is the sum of any money received plus the fair market value of any property received, reduced by qualifying disposition costs. In a crypto context, it is the gross cash proceeds or FMV of assets received in a swap, less qualifying costs of the transaction.

Why Lot Identification Matters

When a taxpayer holds multiple lots of the same asset acquired at different times and prices, the lot chosen for a sale determines the gain or loss reported. The table below illustrates how the choice of lot affects the taxable result when selling 0.10 BTC for $8,000 in proceeds.

All three lots produce a taxable gain. But the gain ranges from $1,000 to $4,000 depending on which lot is identified. Additionally, Lot A was held more than one year (eligible for long-term capital gain treatment), while Lot C was held less than one year at the time of the hypothetical sale (short-term). The TRACE Method for Crypto Tax Records

The TRACE framework is an organizational approach to crypto tax recordkeeping built around five layers of evidence that every ledger entry should preserve.

TRACE is an editorial and product framework based on transparent recordkeeping logic. It is not an IRS term or externally validated tax method.

T — Transaction

Record the core technical facts of what happened: the assets sent and received, any cash, all fees paid, the exact timestamp, the platform or protocol involved, the sending and receiving accounts or wallets, the transaction hash (for on-chain events), and the smart-contract interactions (for protocol deposits, swaps, or staking). These are the objective inputs from which everything else is derived.

R — Rights and Ownership

Determine what changed about legal or economic ownership. Ask: Did ownership of the asset leave the taxpayer? Did the taxpayer receive a materially different asset in return? Does the taxpayer own the destination address? If a receipt token was received, can the underlying asset be freely withdrawn, or are there conditions? Was the arrangement a transfer, a loan, a deposit, a pledge, a sale, or a gift? The answer to these questions determines whether a taxable disposition occurred.

A — Amount and Valuation

Determine the U.S. dollar value of everything received: the fair market value of any crypto assets received, the cash proceeds if applicable, the value of any goods or services received, and the FMV of any fees paid in crypto. Document the time and source of pricing, the bid-ask spread if relevant, the confidence level in the valuation, and any special characteristics that affect value (illiquid markets, locked assets, restricted transfer).

C — Cost Basis and Character

Complete the tax math: identify the specific lot disposed, its adjusted basis, the acquisition date, and the holding period. Determine whether the gain or loss is capital or ordinary in character. If income was received, record the income amount and how it will be reported. Document any personal, investment, or business context that affects the character. Note the review assumptions made and whether any classification is uncertain.

E — Evidence and Export

Preserve the underlying documentation: exchange CSV or API export; broker statement or Form 1099-DA; wallet address export; transaction hash; protocol documentation; invoice or payment record; payroll statement or W-2; donation acknowledgment; loan or vesting agreement terms; screenshot with timestamp; reviewer notes; and the final export used for tax filing. Link each ledger entry to the evidence that supports it.

How Do You Build a Complete Crypto Tax Record?

  1. Inventory every exchange, wallet, and protocol

    List every account and address that holds or has held digital assets during the tax year and in prior years. Include accounts that were opened and later closed — the original acquisition history for those assets remains relevant for as long as the assets are held, even if purchased on a platform no longer in use.

    For 2025 broker-reported transactions, many Form 1099-DA statements will report proceeds without basis, since basis reporting for most covered assets begins later. Taxpayers must still supply basis from their own records.

  3. Normalize assets, timestamps, and transaction types

    Normalize asset identity. Multiple tokens may share the same symbol. Always record the blockchain network and smart-contract address (or equivalent official identifier) alongside the ticker. Two tokens with the same symbol on different chains, or a legacy version and a reissued version on the same chain, may be entirely different assets with different values and basis.

    Normalize timestamps. Convert all timestamps to a consistent reference — UTC is standard — and document the original time zone. Transactions near midnight can fall on different tax days in different zones. Blockchain timestamps reflect the block's time, not necessarily the exact moment a user initiated a transaction.

    Normalize transaction types. Avoid generic labels like "deposit" or "withdrawal" without further classification. A withdrawal from a platform could be a self-transfer, a purchase payment, a gift, a donation, a protocol deposit, a bridge deposit, a lost transfer, a fee, or a sale. Assign a specific, classification-ready transaction type to every event based on the facts, not the source platform's label.

  4. Match transfers before calculating gains

    Before any transaction can be classified or reported, every potential transfer-pair must be identified. Matching criteria for a self-transfer pair include: the same asset and quantity (within the expected fee difference), a compatible blockchain route, ownership labels for both sending and receiving addresses, a quantity difference explainable by fees, a reasonable time interval between the two events, and a corroborating transaction hash or bridge identifier.

    A taxpayer withdraws 2.000 ETH from an exchange (fee: 0.005 ETH). The taxpayer's self-custody wallet receives 1.995 ETH approximately five minutes later. Correct reconstruction: 1.995 ETH moved to the taxpayer's own wallet — not a disposal; the 0.005 ETH fee units require separate analysis for any gain or loss on those fee units; the original cost basis and acquisition date of the 1.995 ETH continue into the destination wallet unchanged. Incorrect treatment: recording the exchange withdrawal as a sale, or recording the wallet receipt as a zero-basis new acquisition.

  5. Classify income, disposals, acquisitions, and unresolved events

    Apply a systematic classification hierarchy to each event after transfer matching is complete.

    • Level 1 — Did ownership or economic rights change? If no ownership change occurred (a self-transfer), record as a non-disposal movement. If ownership or economic rights did change, continue. If unclear (protocol deposit, bridge, loan), flag for review.
    • Level 2 — What value was received? Identify the form: cash, crypto asset, goods, services, debt cancellation, protocol reward, or nothing.
    • Level 3 — Why was value received? Identify the reason: sale, exchange, compensation, staking, mining, airdrop, protocol rebate, gift, loan repayment, protocol redemption, or another recognized category.
    • Level 4 — What tax character may apply? Determine whether the event is capital, ordinary income, wages, self-employment income, a gift, a charitable donation, a nontaxable event, or remains unresolved pending review.
    • Level 5 — What evidence supports the result? Link the classification to source records, ownership documentation, contractual terms, or other evidence. Note any assumptions that would need support if the position were reviewed.
  6. Calculate income, basis, proceeds, and gain or loss

    For each classified disposal or income event, complete the calculation sequence:

    1. Identify the disposed asset and exact quantity.
    2. Identify the specific lot being disposed (using the applicable lot-selection method).
    3. Determine the lot's adjusted basis and acquisition date.
    4. Determine the value received: cash, FMV of crypto, value of goods or services, or other.
    5. Allocate any qualifying transaction costs as additions to basis (for acquisitions) or reductions to amount realized (for disposals).
    6. Calculate the amount realized: gross value received, less qualifying disposition costs.
    7. Subtract adjusted basis from amount realized to arrive at gain or loss.
    8. Determine the holding period in days from acquisition to disposal.
    9. Determine character: short-term capital, long-term capital, ordinary income, or other.
    10. Link the calculation to its evidence record and mark the review status.
  7. Reconcile the ledger

    Before treating the ledger as final, verify the following:

    • Opening balance plus all inflows minus all outflows equals the closing balance for every asset.
    • Every withdrawal has a documented destination or explanation.
    • Every deposit has a documented origin or explanation.
    • Every disposal event has an identified basis; no disposals carry a zero or missing basis without explanation.
    • Every income event has a documented USD fair market value at the time of receipt.
    • Transferred lots retain the original acquisition date and basis — no holding period resets.
    • No transaction has been imported from multiple sources and counted twice.
    • No asset shows a negative balance at any point without a documented explanation.
    • Form 1099-DA figures have been reconciled against the ledger — differences are documented.
    • No transaction reported on a broker form has also been added from a separate import, creating a duplicate entry.

How Are Common Crypto Activities Tracked?

Buying Crypto with Cash

Record: the cash amount paid, the quantity of crypto received, the trade date and time, the platform, and any qualifying acquisition cost (such as a trading fee).

Hypothetical example — for education only.

A taxpayer purchases 0.25 BTC for $15,000. The trade confirmation shows a $75 acquisition fee. The total adjusted basis is the cash paid plus the qualifying acquisition cost: $15,000 + $75 = $15,075. On a per-BTC basis, this equals $60,300 per BTC. On a per-0.01 BTC basis, it is $603. The $75 fee does not create a current investment loss — it is capitalized into the basis of the asset and will reduce the gain (or increase the loss) when the asset is eventually sold. The treatment of the fee depends on what it paid for and how it was paid; consult a professional when fee structures are complex.

Selling Crypto for Cash

Record: gross proceeds received, the date and time, the lot being sold (including its basis and acquisition date), the quantity sold, and any qualifying disposition costs.

Hypothetical example — for education only.

A taxpayer sells 0.25 BTC (basis $15,075) for $20,000. A $100 sales commission is deducted from proceeds. Amount realized = $20,000 − $100 = $19,900. Gain = $19,900 − $15,075 = $4,825. The holding period (from acquisition date to sale date) determines whether this is short-term or long-term capital gain.

Swapping One Crypto for Another

A crypto-to-crypto swap is not ignored simply because no U.S. dollars changed hands. The transaction must be recorded as a disposal of the asset surrendered AND as an acquisition of the asset received. Both sides require USD values at the time of the transaction.

Hypothetical example — for education only.

A taxpayer swaps ETH with an adjusted basis of $1,700 for an equivalent quantity of SOL with a fair market value of $2,400. Qualifying disposition costs are $40. Amount realized = $2,400 − $40 = $2,360. Gain on the ETH disposed = $2,360 − $1,700 = $660. The SOL received also gets its own acquisition record. Its starting basis is determined by the applicable exchange rules, generally the FMV of what was received or given up, as appropriate.

Receiving Staking Rewards

Staking rewards involve two separate tax events. The first event is receipt: under the IRS position stated in Revenue Ruling 2023-14, staking validation rewards generally create ordinary income for a cash-method taxpayer when the taxpayer obtains dominion and control over the rewards. The fair market value of the rewards at that time is the income amount. The income amount also becomes the starting basis in the received units.

The second event occurs when the rewards are later sold, swapped, or otherwise disposed of: that triggers a separate gain or loss calculation using the basis established at receipt.

Hypothetical example — for education only.

A taxpayer receives 10 reward tokens when the price is $12 per token. Ordinary income recognized = 10 × $12 = $120. Basis in the 10 tokens = $120. Six months later, the taxpayer sells all 10 tokens for $170 gross proceeds, minus a $5 fee. Amount realized = $170 − $5 = $165. Gain = $165 − $120 = $45 short-term capital gain (held less than one year). Two separate tax events; two separate ledger entries.

Receiving Mining Rewards

Mining reward records should include: the time the reward was received, the quantity, the pool or block source, the fair market value at receipt, the receiving wallet, and documentation of the mining arrangement. Do not automatically apply staking classifications to mining activity. The business versus hobby distinction, equipment costs, electricity expenses, and the nature of the mining arrangement all affect how mining income and expenses are reported. Mining may also raise self-employment tax questions depending on the facts.

Receiving an Airdrop or Hard-Fork Asset

Under IRS Revenue Ruling 2019-24, a hard fork without the receipt of new digital-asset units does not produce taxable income. When a hard fork results in the taxpayer receiving new units of a new digital asset, potential ordinary income may arise when the taxpayer has dominion and control over those units.

Assets received via airdrop or hard fork should not be mechanically valued at a posted market price if the taxpayer could not actually transfer, sell, or otherwise use the assets — for instance because the asset was locked, trading was restricted, no genuine liquid market existed, or the taxpayer had no practical access. Each situation requires individual factual analysis. Unsolicited "spam" tokens deposited into a wallet without any action by the taxpayer may present different classification questions than targeted distributions or protocol rewards.

Paying for Goods or Services with Crypto

Using crypto to buy goods or services constitutes a disposal of the crypto at its fair market value at the time of the purchase. The difference between FMV and basis is treated as gain or loss. The purchase also generates an acquisition record for the goods or services received — which may have separate tax implications if the goods are business equipment subject to depreciation, inventory, or another category.

Hypothetical example — for education only.

A taxpayer uses ETH with an adjusted basis of $1,300 to purchase a laptop with a fair market value of $2,000. Gain on disposal of ETH = $2,000 − $1,300 = $700. The taxpayer also acquires the laptop at a cost of $2,000, which may be deductible, depreciable, or nondeductible depending on whether the laptop is used in a business, for investment purposes, or for personal use.

Receiving Crypto for Services

Compensation received in crypto is ordinary income in the amount of the fair market value of the crypto at the time it is received. Moving Crypto Between Owned Wallets

A transfer between wallets the same taxpayer owns is generally not a disposal. Track both sides as a linked movement with a shared event identifier. Required records include: the sending and receiving addresses with ownership labels for each, the quantity sent and received, the fee paid and in which asset, the transaction hash, the original acquisition lot (which carries over), and the reason for the transfer. Do not reset the basis or the holding period on transfer.

Using Crypto to Pay Network Fees

Fee units are assets leaving the taxpayer. The IRS position is that using digital assets to pay transaction fees can create gain or loss on those fee units, measured by the difference between the fee units' FMV and their adjusted basis. Where Are Crypto Transactions Reported?

Crypto transactions do not belong to a single tax form. The applicable form depends on the type of activity, the character of the gain or income, and the taxpayer's other facts.

A taxpayer should not select the applicable form based only on the asset type. The same token could represent investment property (reported on Form 8949 and Schedule D), business inventory (Form 4797), employment compensation (W-2), self-employment income (Schedule C), or a personal-use asset — depending on the facts and the taxpayer's activities. Classification determines the form, not the other way around.

Common Crypto Tax-Record Mistakes

1. Importing only taxable-looking transactions

Filtering imports to include only events that appear taxable before classification creates incomplete records and makes reconciliation impossible. Import all activity — every deposit, withdrawal, trade, fee, reward, and transfer — then classify and filter after the complete picture is established.

2. Treating every withdrawal as a sale

A withdrawal is not automatically a disposal. It may be a self-transfer to another wallet, a payment, a gift, a donation, a bridge deposit, or another event. Match the withdrawal to its destination before assigning a classification. Treating self-transfers as sales overstates disposals and gain.

3. Treating every deposit as income

A deposit is not automatically income. It may be a self-transfer from another wallet, a loan receipt, a return of collateral, or a refund. Trace the deposit to its source before assigning an income classification. Treating all deposits as income overstates income and inflates basis.

4. Ignoring crypto-to-crypto swaps

Every swap of one digital asset for a materially different one is generally a taxable disposal of the asset surrendered — regardless of whether any U.S. dollars were involved. Record both legs (disposal and acquisition) with USD fair market values on the swap date.

5. Ignoring stablecoin transactions

Stablecoin transactions are crypto transactions and must be classified, tracked, and reported. The expected gain or loss on a well-designed stablecoin may be small, but omitting stablecoin swaps and uses produces an incomplete ledger that makes reconciliation fail and asset flows inexplicable.

6. Recording rewards only when sold

If staking rewards or other income events are only recorded when the asset is eventually sold, the income that should have been recognized at receipt is missed, and the basis assigned to the sold units is likely to be wrong. Record two events: income at receipt (with FMV), and gain or loss at disposal (using receipt-date FMV as basis).

7. Assigning zero basis to every unknown deposit

A deposit with an unknown origin does not automatically have a zero basis. Investigate before finalizing. Search exchange history, email, bank records, wallet exports, and transfer-chain evidence. If basis cannot be established after reasonable effort, document the search, note that the basis is unresolved, and obtain professional guidance on the appropriate treatment when the amount is material.

8. Using token symbols as unique identifiers

Multiple tokens can share the same symbol across different blockchains or across different versions of the same project. Unique identification requires the blockchain network and the smart-contract address (or equivalent on-chain identifier) alongside the symbol. Symbol-only records cannot be reliably reconciled when the same symbol appears on multiple chains.

9. Deducting all gas fees the same way

Gas fees and transaction fees serve different purposes depending on the transaction they are attached to. A fee that facilitates a purchase may be an acquisition cost. A fee that facilitates a sale may reduce amount realized. A fee to move assets between the taxpayer's own wallets is not an acquisition or disposition cost of the underlying asset, even though the fee units themselves may constitute a separate disposal. Link each fee to its purpose before determining the tax treatment.

10. Trusting current wallet balance as tax history

A wallet's current balance shows what is there now. It does not show how the assets arrived, what happened in between, what was sold, what was received as income, or what the basis of each unit is. Tax reporting requires a complete event history, not a balance snapshot.

11. Assuming the broker form contains everything

Form 1099-DA covers certain broker-reported transactions. It does not cover all digital-asset activity. Unreported activity is still potentially taxable. Reconcile the form against an independent ledger rather than filing exclusively from the form.

12. Deleting raw imports after cleaning

Original exports and raw data files are part of the evidence record. Retain original files in unmodified form. Cleaning, normalizing, and classifying should happen in a layer on top of the originals — not by overwriting the source data. If a position is questioned later, the original files may be needed to demonstrate how conclusions were reached.

13. Silently overriding software classifications

When a software classification is changed manually, the change and its rationale must be documented with a timestamp and a note. A ledger full of silent overrides with no explanation is difficult to defend if questioned. If automated classifications are frequently wrong for a particular transaction type, investigate the root cause rather than overriding each instance individually.

14. Using current prices to value historical rewards

Income from staking rewards, mining, or other receipt events is measured at the fair market value of the asset at the time it was received, not at the time the ledger is being built or at the current price. Historical reward records must include the price at the time of receipt. Looking up current prices to fill in historical income amounts produces incorrect results.

15. Treating a frozen or worthless-looking asset as an automatic deduction

An asset whose value has declined sharply, whose protocol has collapsed, or whose trading has been suspended does not automatically produce a deductible loss. The IRS has specific rules for worthless securities and abandonment losses. The Taxpayer Advocate Service has cautioned that crypto assets frozen in a bankruptcy proceeding may not produce a deductible loss in the tax year the bankruptcy was filed. Document the asset's status and the available facts, and obtain professional guidance before claiming a loss on an asset that is frozen, locked, or in a pending resolution process.
